The deduction lowers federal income tax only. Your tips are still subject to Social Security and Medicare (7.65%) and, in most states, state income tax. Claim it on Step 4(b) of a 2026 W-4 to see the savings in each paycheck.

How the no-tax-on-tips deduction works

The One Big Beautiful Bill Act, signed July 4, 2025, created a temporary federal deduction for qualified tips for tax years 2025 through 2028:

  • Maximum deduction: $25,000 per tax return (not per person).
  • Phase-out: reduced by $100 per $1,000 of modified AGI above $150,000 (single/head of household) or $300,000 (married filing jointly).
  • Above the line: available whether or not you itemize.
  • Federal income tax only: FICA still applies, and states decide on their own whether to follow.
  • Ineligible: married filing separately, and tips in "specified service" businesses such as health, law and financial services.

Example savings

Texas, standard 2026 W-4, tips claimed on Step 4(b):

WorkerDeductionFederal tax saved
Server, $22k wages + $20k tips$20,000$2,270
Bartender, $28k wages + $30k tips$25,000$3,000
Couple, $60k wages + $15k tips$15,000$1,800

Your savings equal the deduction times your top federal bracket. Most tipped workers are in the 10% or 12% bracket, so a $20,000 deduction saves roughly $2,000–$2,400. If your income is low enough that you already owe little or no federal income tax, the deduction saves less.

Do states follow no tax on tips?

Each state decides for itself. Some, such as Georgia (up to $1,750 for 2026), have passed their own partial exemptions. Many states that start from federal taxable income will follow automatically, while others decouple. Assume your tips remain state-taxable unless your state has announced otherwise.

Frequently asked questions

Is there really no tax on tips in 2026?

Partly. Starting with 2025, you can deduct up to $25,000 of qualified tips from your federal taxable income through 2028. Tips are still subject to Social Security and Medicare (7.65%), and most states still tax them.

Who qualifies for the tips deduction?

Employees and self-employed workers in occupations that customarily and regularly received tips before 2025 — such as servers, bartenders, hairstylists, delivery drivers and hotel staff — as listed by the Treasury. Tips must be voluntary, reported, and paid in cash, card or tip-sharing. You need a valid SSN and can’t file married filing separately.

What is the income limit for no tax on tips?

The $25,000 deduction shrinks by $100 for every $1,000 of modified adjusted gross income over $150,000 ($300,000 for joint filers). It’s gone entirely at $400,000 single or $550,000 joint.

Do I have to itemize to claim it?

No. It’s claimed on new Schedule 1-A and works whether you take the standard deduction or itemize.

How do I get the savings in my paycheck?

Fill out a 2026 Form W-4 and include your expected qualified tips in the Step 4(b) deductions worksheet. Your employer will withhold less federal tax each pay period. Starting with 2026, employers report qualified tips separately on your W-2.

Are automatic service charges considered tips?

No. Mandatory service charges, like an automatic 18% gratuity for large parties, are wages, not tips, and don’t qualify.
